Losing your House

The news is filled with talk about foreclosures. Sometimes it can sound like foreclosure is some kind of terrible disease, striking people down at random with no warning and for no reason. Many people have the impression that falling real estate prices alone can push a homeowner into foreclosure. They think it is too risky to even think about buying a home now. That is very far from the truth. Let's take a look at what foreclosure is, how people fall prey to it, and how it can be avoided.

Foreclosure in principle is simple. When you buy a home, you almost certainly have to borrow money to do it. When you sign the loan agreement, you state that you will pay the money back in specified monthly installments. If you don't, the lender has the right to sell the house to get repaid. As long as you keep making your payments, you are safe, regardless of whether the market price of the house has risen or fallen. If you take a realistic look at your income and expenses before you buy, carefully calculate what you can afford, and only agree to a loan that you know you will be able to make the payments for, there should be no danger.

That sounds like simple common sense. So why are so many people in trouble? As is often the case, the answer is greed. Mortgage brokers got greedy, trying to sell mortgages to people they knew could not afford them. The mortgage broker is not lending his own money. He is only a middleman between the buyer and the bank. If the bank accepts the loan it is out of his hands and he is happy. Banks got greedy. They didn't retain responsibility for these loans either. They packaged thousands of loans together and sold them as securities to investors. These final investors never even see the individual loans, so there is nobody in the whole process to say "Wait a minute! How is this guy going to pay this loan?".

The final responsibility however rests with the buyer/borrower. He is the one whose neck is on the line, and who will suffer the most if thing go bad. Why did so many buyers agree to loans they couldn't afford? Sometimes unscrupulous mortgage brokers simply lied about what the terms really were. They made verbal promises that were not reflected in the actual loan documents. Verbal promises mean nothing. As the saying goes, they are not even worth the paper they are written on. If the broker says one thing and the paperwork says another, you must believe the paperwork. Always. The broker is only a salesman, trying to generate as much income for himself as possible.

Other buyers were more directly responsible for their own predicament. For several years in the middle of this decade, home prices were rising at an unsustainable rate. People imagined that they could buy a house for $300,000 today and in six months sell it for $400,000. If this is the plan, it doesn't really matter what the terms of the loan are. You are not going to hold onto the property For a short period of time that seemed to work. More and more people got sucked into this game of "flipping" properties. Traditionally the real estate market has been very slow and plodding. Prices generally rose a small amount every year in a very predictable, conservative pattern. But as so many people got involved in homes as investments, the market for them not surprisingly began to act like an investment market with exhilarating upswings, and now a terrifying downswing. People who bought properties as investments at the wrong part of the cycle are now stuck. The house is worth less than what they paid for it, and less than what they owe. They never intended to make payments on the loan for the long term, so often the only choice is foreclosure.

What looks like a disaster to some is an opportunity to others. Falling home prices are allowing some people to buy houses to live in, not as investments. We can hope that these people have learned something from the last few years and will only put their signatures on loans they can afford. If this comes at the expense of speculators who made a bad gamble, so be it.

In the meantime, it is the banks who are feeling the pinch now. Investors have stopped buying the securities made from bundled martgages. Banks have more and more been forced to keep them. The Bear Stearns investment company was overexposed to bad loans and was on the brink of failing when it was acquired at fire sale prices by J.P. Morgan. Bad news for Bear Stearns good news for J.P. Morgan. Worldwide, banks have had to write off $400 billion in bad debts up to this point. The two who have been hit the hardest so far are UBS AG in Switzerland (38 billion) and Citigroup in New York (42 billion). Many in the industry are predicting there is another $600 billion to come.

The current credit crisis is going to be with us for some time to come, both here in the U.S. and around the world. But don't start thinking it is dangerous to buy a house in this market. If you think prices are going to fall farther and you would rather wait, fine. But if you see a house you want at a price you can afford, go for it. As long as you can make the payments you have nothing to worry about.
